Yes! They would even talk about and remember things that happened. If your sim had a burglary or a fire in their house, they often talked about it later with other sims. Sometimes for a few days!
Memories definitely helped them feel smarter. In TS3 memories caused the save to bloat and become unplayable, so I had turned mine off, so I'm not sure if they did the same thing in TS3?
