Matchmaking works by creating battles between two players with similar medal counts. The longer you are in queue, the wider the range of medal counts it allows. Matchmaking only takes medals into account when creating a battle.

Challenge Battles are determined after the match has already been created. Using strict criteria, the system determines if the match should be considered a Challenge Battle. If it is, then the player will not lose and medals for a defeat, and will earn bonus XP for a victory. Removing Challenge Battles won't actually prevent you from encountering these battles.
