Try removing your cc info from iTunes and then enter it back. :?

In the mean time I have rung my mate who has had this happen to him (well not about the free app bit) he working at the moment so hopefully he will ring me when he finished and I can let you know what he did to get round this :)
Least on the plus side other people have had this happen so your not a one off case :) Have you googled the problem? - Something similar happened to me before, and it was because of the country and payment info change. It didn't work when I tried to update the account through the iphone, so I had to do it from the pc. It worked and I haven't had any more problems with that.

Take out the cc info altogether. then try to download a new free app. If you still have the prob, you definitely need to contact Apple. Good luck! :)

However to get new apps even free ones it asks for the password.
